What happens to the stress test then? It should go back to being a supervisory diagnostic tool.

Regulators can use stress scenarios behind closed doors to evaluate bank readiness, challenge management teams on specific vulnerabilities, and demand qualitative improvements. They do not need to publish a rigid pass-fail grade that automatically triggers punitive capital handcuffs.

Supervisors need discretion. Algorithms do not replace human judgment. When you turn supervision into a standardized math test, sophisticated financial institutions will always find ways to optimize for the test rather than manage actual risk.

Moving Forward Without the Crutch

Dropping stress tests as binding capital charges will face fierce resistance from institutional inertia. Bureaucracies rarely surrender power voluntarily.

Leaving the current structure in place guarantees an ongoing cycle of regulatory whiplash. Banks will continue to complain about opaque models, and regulators will keep tweaking scenarios to catch up with past failures.

We need the courage to admit when a temporary emergency measure has outlived its usefulness. Scrap the capital tie-in, restore traditional supervisory oversight, and let banks get back to funding economic growth without fearing the next arbitrary model adjustment.
